Adobe beat Q3 estimates with $6.76B in revenue, but GAAP operating margin shrank 1.5pp as costs outpaced growth, and Q4 guidance fell short of expectations.

Adobe (NASDAQ: ADBE) reported record third-quarter revenue of $6.76 billion for the period ended August 28, 2026, a 12.9% year-over-year increase, while adjusted EPS of $6.13 came in below the $6.20 consensus estimate. The company also raised its full-year financial targets, though a Q4 revenue forecast that sat at the low end of analyst expectations tempered investor enthusiasm. Shares fell -2.37% on Thursday, September 10, while the S&P 500 declined 0.60%.

Q3 FY2026 Results

  • Revenue: $6.76 billion, up 12.9% year over year from $5.99 billion in Q3 FY2025, with total subscription revenue of $6.58 billion representing 14% year-over-year growth.
  • EPS: GAAP diluted EPS of $4.62, up 10.5% from $4.18 a year ago; adjusted (non-GAAP) diluted EPS of $6.13, up 15.4% from $5.31.
  • Operating income: GAAP operating income of $2.35 billion, up 8.3% year over year; non-GAAP operating income of $2.97 billion, up 7.2%.
  • Cash flow: Operating cash flow reached a record $2.52 billion for the quarter, with free cash flow of $2.44 billion; capital expenditures were $85 million, up 18.1% from $72 million in the prior-year period.
  • ARR and RPO: Total Annualized Recurring Revenue exiting the quarter was $27.50 billion; Remaining Performance Obligations stood at $22.16 billion, with current RPO representing 67% of that total.

What Drove the Results

Adjusted EPS of $6.13 missed the $6.20 consensus by approximately 1.1%, while revenue of $6.76 billion beat estimates by approximately 1.02%. The more significant structural development was margin compression: GAAP operating margin contracted 1.5 percentage points to 34.8% from 36.3% in the prior-year quarter, as operating expenses grew 14.8% year over year, outpacing the 12.9% revenue gain. The primary cost drivers were research and development spending of $1.29 billion (up 18.4% year over year), general and administrative costs of $488 million (up 19.6%), and subscription cost of revenue of $633 million (up 24.1%), the last of which reflects accelerating infrastructure investment tied to the company's AI product expansion.

The non-GAAP adjusted operating margin also contracted, falling 2.3 percentage points to 44.0% from 46.3% a year earlier. Stock-based and deferred compensation of $544 million represented the largest gap between GAAP net income of $1.83 billion and non-GAAP net income of $2.42 billion. The company noted that its AI-first annualized recurring revenue grew more than 150% year over year, and that it reached a milestone of one billion monthly active users across its creativity and productivity platforms.

Why It Matters

Adobe raised its full-year FY2026 revenue target to a range of $26.576 billion to $26.626 billion and its full-year non-GAAP EPS target to $24.45 to $24.50. The company also guided Q4 FY2026 revenue to $6.80 billion to $6.85 billion, with the midpoint of that range essentially at the $6.84 billion analyst consensus, offering little upside cushion. Q4 adjusted EPS is targeted at $6.30 to $6.35 on a non-GAAP basis, and the company expects total Adobe ARR to grow 10.2% year over year for the full fiscal year.

The freemium expansion strategy, which is designed to drive user acquisition at scale, carries near-term cost implications that are now visible in the subscription cost of revenue line. Whether that user base converts at a rate sufficient to sustain top-line growth while reestablishing margin expansion is the central question heading into Q4.

Analyst consensus heading into the print leaned constructive, though the current rating distribution skews toward Hold. The Q4 revenue guidance that fell at the low end of estimates is likely to keep near-term price target revisions in check, as the margin contraction story requires further evidence of operating leverage before analysts can build more aggressive out-year models with confidence.

Investor Takeaway

Adobe's Q3 results confirm double-digit revenue growth and record operating cash flow, but the combination of a non-GAAP EPS miss, 1.5 percentage point GAAP operating margin contraction, and a Q4 revenue midpoint that barely meets consensus introduces a new dynamic: Adobe's aggressive investment in AI infrastructure and freemium user acquisition is compressing near-term profitability even as the long-term demand signal, measured by $27.50 billion in ARR and $22.16 billion in RPO, remains structurally intact. Investors will need to see the cost curve flatten relative to revenue growth in Q4 before the margin story becomes a positive catalyst rather than a source of caution.
