ServiceNow (NYSE: NOW) reported second-quarter 2026 financial results on July 22, with total revenue rising 24% year-over-year to $3.99 billion. Subscription revenue reached $3.88 billion, up 24.5%, driven by expanding enterprise adoption of its AI tools. The company reached $1 billion in annual contract value (ACV) from artificial intelligence workloads, leading management to raise full-year subscription revenue and operating margin guidance. However, rising infrastructure costs compressed gross margins, driving a negative equity reaction post-earnings.

What Drove the Results

Top-line growth was supported by rapid deployment of Now Assist and agentic workflows, which expanded ninefold over nine months to push AI-driven ACV past $1 billion. Core IT Operations Management (ITOM) and Security and Risk platforms generated steady contract expansion, bolstered by integrations across NVIDIA, AWS, and Microsoft ecosystems.

Gross margin dynamics emerged as the main operational headwind. Non-GAAP subscription gross margin contracted 250 basis points to 80.5% as customer utilization of generative AI models and underlying hyperscaler infrastructure increased. While operating cost discipline kept non-GAAP operating margin at 29.5%, the higher compute requirements associated with AI task execution directly impacted gross profitability.

Supported by $29.0 billion in total backlog, management raised full-year 2026 subscription revenue guidance to $15.77 billion at the midpoint, representing 21% constant-currency growth, and increased full-year non-GAAP operating margin guidance to 31.5%. Full-year free cash flow margin guidance was reiterated at 35%, backed by typical fourth-quarter seasonal cash collections.

Despite revenue beats and upgraded full-year guidance, ServiceNow shares fell 6.5% on July 22. Investor concerns focused on the gross margin decline and the long-term unit economics of AI software. While analyst ratings remain buy-heavy, market debate centers on whether the higher compute costs required to power autonomous AI agents will compress SaaS margins before software pricing transitions from seat-based licensing to consumption or value-based models.
